Compugen Ltd. (NASDAQ:CGEN) shares have continued their recent momentum with a 26% gain in the last month alone. The annual gain comes to 258% following the latest surge, making investors sit up and take notice.

In spite of the firm bounce in price, Compugen's price-to-sales (or "P/S") ratio of 7x might still make it look like a strong buy right now compared to the wider Biotechs industry in the United States, where around half of the companies have P/S ratios above 15.6x and even P/S above 75x are quite common. However, the P/S might be quite low for a reason and it requires further investigation to determine if it's justified.

How Has Compugen Performed Recently?

Recent times have been advantageous for Compugen as its revenues have been rising faster than most other companies. Perhaps the market is expecting future revenue performance to dive, which has kept the P/S suppressed. If not, then existing shareholders have reason to be quite optimistic about the future direction of the share price.

Do Revenue Forecasts Match The Low P/S Ratio?

There's an inherent assumption that a company should far underperform the industry for P/S ratios like Compugen's to be considered reasonable.

If we review the last year of revenue growth, we see the company's revenues grew exponentially. Spectacularly, three year revenue growth has also set the world alight, thanks to the last 12 months of incredible growth. Accordingly, shareholders would have been over the moon with those medium-term rates of revenue growth.

Turning to the outlook, the next three years should bring diminished returns, with revenue decreasing 12% each year as estimated by the dual analysts watching the company. Meanwhile, the broader industry is forecast to expand by 272% per year, which paints a poor picture.

With this information, we are not surprised that Compugen is trading at a P/S lower than the industry. However, shrinking revenues are unlikely to lead to a stable P/S over the longer term. Even just maintaining these prices could be difficult to achieve as the weak outlook is weighing down the shares.

What We Can Learn From Compugen's P/S?

Shares in Compugen have risen appreciably however, its P/S is still subdued. Typically, we'd caution against reading too much into price-to-sales ratios when settling on investment decisions, though it can reveal plenty about what other market participants think about the company.

It's clear to see that Compugen maintains its low P/S on the weakness of its forecast for sliding revenue, as expected. Right now shareholders are accepting the low P/S as they concede future revenue probably won't provide any pleasant surprises. Unless these conditions improve, they will continue to form a barrier for the share price around these levels.
